Is Your Home Business A Hobby Or A Real Business?

I attended a very exclusive wealth conference in San Diego last week and one of the keynote speakers did a segment on treating your home business like a real business NOT like a hobby.
Sounds odd right? Who on earth starts a business and doesn’t treat it like a real business? You’d be surprised…
To my surprise and to the surprise of just about every other entrepreneur at the conference, the IRS is not too thrilled with this approach either. As a matter of fact, they have recently taken a stance on this issue due to the astronomical number of home business start ups in the United States as of late.
In case you didn’t know, home based businesses now represent 52% of small businesses in the United States according to Small Business Administration (SBA).
Entrepreneur Magazine recently reported that the home business industry is a $427 BILLION per year industry - more that the pharmaceutical industry, food industry and consumer goods industry combined!
So here’s what you need to know.
IRS Definition Of A Hobby:
It is generally accepted that people prefer to make a living doing something they like. A hobby is an activity in which you DO NOT expect to make a profit.
It amazes me everyday in this industry how many people have the hobby mentality and take the “I’ll give this a try and see if it works” approach. You know what I’m talking about. We’ve all been there at one point or another.
Well, I have some disturbing news on taking that approach to running your home business. “If you do not carry on your business or investment activity to make a profit, you CANNOT use a loss from the activity to offset other income.”
The crucial distinction between a hobby and a real business is whether you engage in the activity with what the IRS calls a profit motive.
I thought this was fascinating because the amount of people I see each and every day that want to begin their own businesses actually do not really have a profit motive. They think they do but they really don’t and in most cases they take the every popular: “I’ll give this a try and see if it works” approach.
Most home business owners do not realize that if their business is properly defined and properly structured (more on this in a moment) from day 1, ALL of their expenses are tax deductible against ALL household income. NOT just against the income from their home business.
You may want to read that again. Here is an example for illustrative purposes:
John and Susan Smith earn $80,000 per year between the both of them from their full time jobs. They start their own home business with $2000 and eventually invest another $5000 into their business over the course of the year to get it off the ground. They have now invested $7000 in their first year.
If they have properly structured their business from day 1 and have a profit motive from day 1 then they are entitled to a $7000 tax deduction for the current calendar year.
So instead of John and Susan paying taxes on $80,000 (their combined job income), they would only pay taxes on $73,000 ($80,000 combined job income - $7,000 in home business start up and expenses).
Not a bad deal, huh? Now, if John and Susan earned $20,000 in their home business that year then they would pay their normal taxes on $80,000 from their combined job income (since they do not show a loss). But, they would only be required to pay taxes on $13,000 of their home business income because they had $7,000 in expenses ($20,000 earnings - $7,000 start up / expenses = $13,000).
Do you see the powerful benefits of owning a properly designed and properly structured home business? Ok, so how do you know if your home business is structured properly and NOT viewed as a hobby?
We’ll let’s have you take a quick test. Have you ever said any of the following at any time when you began a business? And be honest…
1. “I’ll give it a try and see what happens.”
2. “I’m doing this with the idea of making a profit and if I can’t make a profit doing this, then I’ll find something else to do that will make me a profit.”
3. “Let’s see if we make any money at it first”
Notice the above words in italics. If you find yourself using any of these words in your business endeavors it may be time to rethink this whole being your own boss, entrepreneur thing. Not to mention, it is a hobby mentality and frankly, is a damaging mind set to be in.
So, do you have a profit motive? Let’s see. Here’s what justifies a profit motive?
First and foremost, you must never take the approach in questions 1 - 3 above at anytime or you are clearly not serious and will most likely spend more money than you ever earn. And, you must Incorporate your business otherwise you are viewed by the IRS as a sole proprietorship. A sole proprietorship is when you operate your own business without a formal legal entity such as a corporation (Inc.) or (LLC). This is very risky.
When you operate you business as a sole proprietorship there is absolutely NO legal separation between you and your business and you have personal liability for every business debt.
Guess how the IRS feels about this? Yep, hobby. Your chance of getting audited doubles as well. Yes, doubles.
Furthermore, we live in the most litigious society in the world. 4 out of 5 small business fail in their first 5 years. This is a national statistic.
Considering the great majority of new business owners use their own personal money to begin their enterprise, should their business fail, business creditors can now rightfully go after your personal assets.
Not good. So ask yourself 2 questions right now to determine whether or not your home business is a hobby or a real business…
1. Am I taking the “I’ll give this a try and see if it works” approach?”
2. Is my business properly structured right now by being incorporated for legitimacy, protection and long term success?
The answers lie right there.

Third, it’s an easy business that anyone can get started with regardless of past experience or current situation.
With that said please understand that all network marketing companies are not created equal and there are many out there that aren’t much more than fly-by-night operations posing as legitimate network marketing opportunities. If you choose to go network marketing stay away from “pre-launch” opportunities and companies that only offer an opportunity without a real product to back it up.
Whatever avenue you choose make sure it makes sense to you. Nobody has ever been successful with something they didn’t believe in so make sure the home business you pursue is something you are passionate about.
#2 - Uncover the finances involved with your new venture.
Every business will be a bit different in costs but one thing is universal. Your start up costs is not the only thing you need to factor in when looking at how you’re going to finance your new venture. Besides start up costs you are also going to have the costs of doing business and marketing / advertising costs.
Here is a breakdown of the different costs you need to account for:
Start up costs: Your start up costs is how much money it takes you to get the ball rolling with your new venture. Any type of work at home business is going to have some kind of upfront money needed to simply get the material in place to open up shop.
Costs of doing business: Your costs of doing business are going to be the money that is needed to keep your day to day operations functional. Marketing / Advertising costs: For some reason this is the one cost that everyone forgets to factor into the equation. Here is the bottom line, without marketing or advertising nobody will be exposed to your business meaning it can’t grow. Some things in business will never change and this is one of them. However, the good thing about a home business is that if your smart (or have a smart mentor or coach) you can market your business without spending very much money.
Okay, so now that we established the three different business costs you can come up with a game plan on the finances your going to need to make your new business fly.
#3 - Use tools but don’t take the relationship factor out of your business.
Isn’t modern technology wonderful? We now have so many great tools at our disposal that cost us next to nothing. Unfortunately this modern technology has also been the downfall to many entrepreneurs who didn’t know how to use it correctly. While technology does make a home business owner’s life easier it is not a replacement for building relationships.
I’ve ran into hundreds of home business owners (not profitable ones) who hide behind the screen of their computer and wouldn’t come out to actively build their home business. They never wanted to talk to anyone, help anyone, or be publicly proud about what they were doing and who they were helping. Just imagine if you went down to the local tire shop and nobody wanted to answer your questions, give you recommendations, or guide you through the sales process. Do you think that tire shop would make any money or have any customers? Of course they wouldn’t!
The same rule applies for Internet / work at home businesses. You need to build relationships if you want to be successful.
#4 - Dedicate both time and resources to grow your budding venture.
Want to know the biggest obstacle home business owners face? It’s treating the business like a real business and not like a hobby. Of course this isn’t how it starts out to be but a few weeks after your business has been officially started is when some “hobby mentality” will try and creep in. Pretty soon your business is getting absolutely no attention and you are there wondering why it isn’t working.
The truth is that you will only get out of your business what you put in and if you are not actively doing things on a daily basis to grow your business than who is? Nobody! If nobody is doing any work then it’s only obvious that the business can’t become profitable.
I call this having a hobby mentality because most people treat their hobbies as something that is on the back of their mind and they get to it when time permits. If you attack your work at home business like this or you will not achieve success.
#5 - Always set goals and work towards them.
The final thing you must do to achieve work at home business profits is make sure that you are constantly setting goals and achieving those goals. Goals serve as your road map and keep you focused on the business at hand. Without goals you will find yourself drifting away from your home business and not staying on track to put profits in your pocket. You should have daily, monthly, and yearly goals.
Daily Goals: If you can set out to make a positive difference in your work at home business everyday than pretty much nothing can hold you back. Every night before you go to bed, get on your laptop or pull out a notebook and write down your goals for the next day. Daily goals should be simple but big enough to make a difference in your business.
Monthly Goals: Each month you should evaluate where you stand in your business. Make it a goal to be progressing every month. If you are doing this, not only will it keep your spirits high, but also assure you that you are on the right path. Not because the direct selling business model or a multi-level compensation plan doesn’t work. The truth is they do work but most network marketers don’t do the work they need to do to get their job done.
I have been on both sides of the fence. I use to struggle to sponsor and recruit, in fact, I had no clue how to succeed. Now I want you to know I was not stupid (as I graduated #14 out of 314 students in my high school senior class. I also graduated with honors in my business management class.
The reason for my failure was I was good at procrastinating and keeping busy rather than being good at applying the universal fundamentals that guarantee success. The biggest mistake I made was I was building a busynest rather than a business. To build a business requires real action, the action that puts you consistently in front of your prospects and customers.
The great news is I went from 6 figures in debt and struggling to make ends meet in my life and business, to becoming debt free and earning a 6 figure income through a direct selling network marketing type business. I even became a heavy hitter recruiter by recruiting 10+ people a month for 73 consecutive months (that was over 800+ people I personally sponsored).
The way I did it was I figured out and applied universal strategies and techniques that guarantee success. It was not about getting 3 and I was free, nor was it about getting others to build the business for me. The truth is I applied simple proven-to-work strategies and techniques that helped me work smarter rather than harder. I applied these things consistently and worked from a plan.
